The Importance of Liquidity Pools in Crypto Exchanges

In traditional financial markets, trading relies on an order book that matches a specific buyer with a specific seller. In decentralized finance (DeFi), this mechanism is replaced by liquidity pools.

A liquidity pool is a crowdsourced collection of digital tokens locked inside a secure smart contract. Community members, known as liquidity providers, deposit equal values of two tokens into the pool to facilitate trading.

When a user executes a swap on a platform, they trade directly against the pool, enabling instant, fully automated transactions even if there is no individual counterparty actively selling at that moment.
